The Bank of Japan (BoJ) has increased the interest rate by 0.25% to 1.25%. This action was taken on Friday, September 15, 2023, raising borrowing costs to the highest level in 31 years. This decision comes as inflation and wages have risen, with pressures from Washington on the central bank.

Impact of Interest Rate Increase on the Economy

This interest rate hike is the first increase since June and approaches levels that the Bank of Japan considers neutral for the economy. This move is another step away from years of very low rates that had established the yen as a cheap currency globally.

Japan is struggling to control inflation, which is under pressure for various reasons including rising energy prices, global supply pressures, and domestic inflation that has exceeded the 2% target. Data shows that consumer inflation in August remained close to this target, while companies continue to pass on rising costs for food and other items to consumers.

Demographic Challenges and External Pressures

The country is also facing a "slow demographic shock" that is reducing the workforce and increasing wages. This structural factor cannot be dismissed as a temporary situation, according to Koji Nakamura, executive director of the Bank of Japan.

The Federal Reserve's interest rate hike on Wednesday and the possibility of further increases in the near future have put additional pressure on the Bank of Japan to keep pace with this trend. Analysts have warned that widening the interest rate gap between the United States and Japan could lead to a weakening of the yen and increased inflation through higher import costs.

The Bank of Japan's policy rate remains lower than the European Central Bank's key rate, which was raised to 2.5% last week. These pressures may influence the tone of the press conference by Kazuo Ueda, the Bank of Japan's governor, after the meeting, which will be closely watched by markets for signs of the timing and pace of further increases.
